VWAP & V-ROC – Future Day Trading

VWAP, also known as Volume-Weighted Average Price, simply put, is the average price of a security for a period weighted by the volume of shares traded in a particular period. Many traders, from institutional money managers to the average day trader, use VWAP as a key benchmark for overall order flow throughout the trading session. For traders of institutional size, they use VWAP to assess where the best possible entry price might be; For example if their entry is below or above the VWAP at that time. If you are buying shares, it is said to enter the market at a price lower than the VWAP for the best possible results. This is because many believe that if you are buying stocks, you are doing so in conjunction with volume.

VWAP is a great way to get a feel for how the market is flowing for that day or week. A great way to use this knowledge is to determine what type of market you are trading; Is it a trending market or choppy? Once you have answered this question you can now use the full potential of VWAP. In a non-trending market (choppy) you may want to consider a fade or buy/sell if the price moves away from the VWAP. If the market is trending you want to consider buying low and selling high in VWAP.

Another indicator or tool that I find useful in my trading is V-ROC, also known as Volume Rate-of-Change. V-ROC is a great tool to help identify cyclical movements of volume in the market. If V-ROC is a positive number, the volume is changing at an increasing rate, where as V-ROC is a negative number, the market volume is changing at a slower rate. How is this figure calculated? Well, first you need to divide the volume change of the last x-periods (days, weeks, months) by the volume of the previous x-periods; So the volume percentage changes over the previous X-periods (days, weeks and/or months).

Many investors use time frames of 15-30 days to give them a relatively short-term idea of how much the market is moving up. This is especially helpful when trying to determine whether a rally or sell-off in price is actually legitimate. To do this look at the V-ROC and see if there is a difference between the V-ROC and the actual price; If there is a divergence between V-ROC and price that may indicate a reversal or slowdown in price in the near future. Another way I use V-ROC is when price is around an important level of support or resistance. V-ROC, I have found that the price is very useful when the price is approaching the support or resistance level because once the price breaks through the support or resistance line, the V-ROC indicator helps to confirm the break-out with an increase.

I have to say that both these indicators were a great addition to my short and long term trading, and helped me in my overall definition of market volume. I hope these tools help you as much as they have helped me. As always, follow those rules and happy trading.

honestly,

School of Trade.
